But with this tax season now in progress, taxpayers could see a repeat of last year’s snarls in processing, when more than 30 million taxpayers had their returns — and refunds — held up by the IRS. At time of writing, we do not have the detailed data required to model the impact of such allowances on our headline revenue estimate. An estimate using aggregate capital gains statistics suggested that up to half of taxable gains would be covered by such allowances, although these are acknowledged to be likely overestimates (Nanda and Parkes, 2019). Both types of measure have the effect of reducing the final tax liability; the difference is that whereas deductions effectively provide tax relief at the individual’s marginal rate, tax reliefs (properly called) instead provide a lump sum credit. In the UK, only around one-quarter of taxpayers are required to file a tax return, since filing is generally not required for those whose only source of income is earnings from which tax has been deducted at source. Figure B4 shows again that employer NICs has the most important impact, with the larger impact at relatively lower levels of remuneration.
‘R&D’ and ‘innovation’ are often terms that are used interchangeably, but one of the key challenges facing R&D tax relief is what we really mean by research and development. Taking the opportunity to modernise the definition of R&D would help the UK to futureproof its science and technology investment by establishing a much clearer framework with which to target government funding. This would also help to improve business understanding of what does and does not qualify as R&D, reduce errors and enable HMRC to focus its resources on tackling fraud. Equally, getting the design of the single scheme right first time will be essential to ensure success and avoid the need for future tinkering – which is why taking the time to consider all the implications first is so important. Tax consultations are not always easy for businesses to engage with, so proper outreach from policymakers to consult businesses on what positive change looks like gives the scheme the best possible chance of success. A well-functioning R&D tax incentive drives increased business investment in R&D, resulting in spillover benefits from an innovation culture. R&D investment requires significant resources and strategic planning, meaning the decision to invest is often made with long-term considerations.

Effective average tax rate (EATR) on income and on total remuneration. Economists recognize an important distinction between ‘statutory’ and ‘economic’ incidence. The statutory incidence of a tax depends on the legal structure of the tax system. Statutory incidence is on whichever legal person is liable to pay the tax according to the relevant legislation; this could be an individual or a company. In other words, it is on whoever is responsible for ‘paying over’ the tax to the tax authority, as a matter of law.11 Similarly, the statutory incidence of a tax relief is on whoever is legally entitled to the benefit.

The mean EATR is rising across most of the distribution of total income, but once the top £50 billion is reached the tax rate remains roughly constant around 42 per cent, rather than continuing to rise.
